When I click "Source" I open the wallpapers directory in my home directory and this is what it looks like;
http://dl.dropbox.com/u/132551/screenshots/Screenshot-Open%20Source%20Directory.png
all formats are greyed out unless I am doing somethin very wrong :)

what you see is normal, the intent of this program is to make watermark of a big number of image to speed the process, so in source you have to set a directory where are present all the images you want to watermark, they are greyed because you select in your case the "Wallpaper" directory, you haven't to select single images, all are considered.
The same is for destination, is a folder where you want to save watermarked images, maybe different from source to not overwrite source images.
Today I have uploaded a new version with a bugfix, try it ;)
